Because Fantasy Star was already stolen by M$ and would not sell it out to Sega which is why they have PSO on XBL and Ep3 will come to XBL which then Phantasy Star will be changed to Fantasy Star

Fantasy Star looks stupid...

was there an item or something in the 1st Phantasy star called "The Phantasy Star" or was the sun of Laco and the other planets called The Phantasy Star?

An interesting idea but I'm certain that's not the reason. The Phantasy Star franchise has been in existence since the megadrive game was created in 87 (released in 88) so I doubt it's an XBL thing. Actually, if you were to attempt to romanize the katakana spelling of the name in japanese it would be closer to "huantashi suta" Because you can't romanize any chinese based languages correctly an exact translation isn't possible. My guess is that someone at Sega America wanted to spell it differently to draw attention. That very well could be a possibility.

c'mon anyone know ? Mario got named after the landlord in Nintendo of Americas office in New York. The landlords name was Mario Segali and he came from Italy so thats it.
